Most states and wood stove manufactures require that the insulation be wrapped around the liner. By insulating the liner the liner stays warmer which helps the upward speed of drafting. If the chimney is not wrapped the liner stays cold and will cool smoke coming up through it and will increase the creosote buildup in pipe.
